The Effects of Changes in Foreign Exchange Rates (Ind AS 21): formula sheet

Full chapter guide

Key formulas

Functional currency
Functional currency = currency of the primary economic environment in which the entity operates
Paragraph 8 definition. Foreign currency means any currency other than this.
Monetary items
Monetary item = units of currency held + assets and liabilities to be received or paid in a fixed or determinable number of units of currency
Cash, trade receivables, trade payables and loans are monetary. The test is a fixed or determinable amount of currency.
Rates at each reporting date (para 23)
Monetary items → closing rate | Non-monetary at historical cost → rate at transaction date | Non-monetary at fair value → rate at date fair value was measured
This is the core translation rule that definitions feed into.
Exchange difference
Exchange difference = foreign currency units translated at one rate − same units translated at another rate
It is the result of translating the same units at different rates.
Net investment in a foreign operation
Net investment = reporting entity's interest in the net assets of that operation
Paragraph 8 definition.
Change in functional currency (para 37)
Translate all items at the rate on the date of change; effect is prospective
Translated non-monetary amounts become their historical cost. Earlier OCI translation differences are not reclassified until disposal of the operation.
Primary indicators (para 9)
Functional currency = currency that mainly influences (a) sales prices and (b) labour, material and other costs
These come first. Sales price influence includes the currency of the country whose competitive forces and regulations mainly determine prices.
Priority rule when indicators are mixed (para 12)
Para 9 indicators first, then paras 10 and 11 as supporting evidence, then judgement
Judgement aims at the currency that most faithfully represents the economic effects of the underlying transactions, events and conditions.
Foreign operation indicators (para 11)
Extension vs autonomy; high vs low share of transactions with reporting entity; cash flows affect and are remittable to parent; debt serviced without parent funds
Extension of the parent points to the parent's functional currency. Autonomy points to the local currency.
Change in functional currency (paras 35-37)
Change only if underlying conditions change; apply prospectively; translate all items at the rate on the date of change
Translated non-monetary items become historical cost. Earlier OCI translation differences stay in equity until disposal of the operation.
Disclosure on change (Appendix 1)
Disclose the fact, the reason and the date of change
Disclosing the date is an additional requirement in Ind AS 21 compared with IAS 21.
Initial recognition
Functional currency amount = Foreign currency amount × Spot rate on transaction date
The transaction date is when the transaction first qualifies for recognition. An approximate rate, such as an average, may be used unless rates fluctuate significantly.
Monetary items at reporting date
Amount = Foreign currency amount × Closing rate
Applies to payables, receivables, loans and cash held in foreign currency (para 23(a)).
Non-monetary items at historical cost
Amount = Foreign currency cost × Rate on transaction date
No retranslation at the closing rate (para 23(b)).
Non-monetary items at fair value
Amount = Foreign currency fair value × Rate on date fair value was measured
Applies to revalued PPE or investments at fair value (para 23(c)).
Lower of cost and NRV or recoverable amount
Compare (cost × rate on date cost was determined) with (NRV or recoverable amount × rate on date that value was determined)
Para 25. An impairment loss may arise in the functional currency but not in the foreign currency, or the reverse.
Advance consideration
Transaction date = date the non-monetary asset or liability from the advance is initially recognised
Appendix B. With multiple advances, each payment or receipt has its own date. It does not apply if the related item is initially measured at fair value.
General rule for monetary items
Exchange difference on settlement or translation of a monetary item → profit or loss in the period it arises
Paragraph 28. Exception: paragraph 32 (net investment) and hedge accounting under Ind AS 109.
Non-monetary items
Exchange component goes where the gain or loss on the item goes (OCI or profit or loss)
Paragraph 30. Example: revalued PPE in foreign currency, paragraph 31.
Net investment item: separate or individual statements
Exchange difference → profit or loss
Paragraph 32, first sentence. Applies to the reporting entity's separate statements or the foreign operation's individual statements.
Net investment item: consolidated statements
Exchange difference → OCI first; reclassified from equity to profit or loss on disposal
Paragraphs 32 and 48. Applies where the foreign operation and the reporting entity are in the same statements.
What counts as net investment
Monetary item with settlement neither planned nor likely in the foreseeable future
Paragraph 15. May include long-term receivables or loans. Excludes trade receivables and trade payables.
Intragroup monetary items
Cannot be eliminated without showing currency fluctuation in consolidated statements
Paragraph 45. The difference goes to profit or loss, or to OCI if paragraph 32 applies.
Partial disposal
Subsidiary: re-attribute proportionate share to NCI. Other partial disposal: reclassify only the proportionate share to profit or loss
Paragraph 48C.
Translation rules (non-hyperinflationary), para 39
Assets and liabilities → closing rate | Income and expenses → rate at transaction date | Exchange differences → OCI
Applies to each balance sheet and statement of profit and loss presented, including comparatives.
Exchange difference (FCTR movement) for the year
Closing net assets at closing rate − [Opening net assets at opening rate + Profit at transaction rates (or average rate) − Dividends at their date rates ± other equity movements at their rates]
This is the balancing figure when the translated balance sheet is built up. Using an average rate for income is a practical approximation when rates do not fluctuate significantly.
Goodwill and fair value adjustments, para 47
Carrying amount in functional currency × closing rate
Treated as assets of the foreign operation, not of the parent.
Hyperinflationary economy, para 42
Restate under Ind AS 29 first, then translate ALL amounts at the latest closing rate
If translating into the currency of a non-hyperinflationary economy, comparatives are the amounts presented as current year amounts in the prior year statements (not adjusted).
NCI share of translation difference, para 41
NCI share = NCI % × exchange difference on the subsidiary's net assets (including goodwill if goodwill is measured on full basis)
Allocate to NCI in a not wholly-owned subsidiary; the parent's share goes to FCTR.
Different reporting dates, para 46
Gap between reporting dates must not exceed three months; translate at the foreign operation's own period-end rate and adjust for significant rate changes up to the parent's date
Applies under Ind AS 110 and the equity method under Ind AS 28.
Full disposal (para 48)
Reclassify 100% of cumulative exchange differences from equity to profit or loss
Done when the gain or loss on disposal is recognised. It is a reclassification adjustment under Ind AS 1.
Loss of control (para 48A(a))
Treated as full disposal, even if an NCI is retained
The retained interest does not stop the full release of the reserve attributable to the owners.
Partial disposal, subsidiary, control retained (para 48C)
Amount re-attributed to NCI = Cumulative exchange differences × (% interest sold ÷ % interest held before sale)
No reclassification to profit or loss. The proportion is of the entity's own holding before the sale.
Other partial disposal (para 48C)
Reclassified to profit or loss = Cumulative exchange differences × (% interest sold ÷ % interest held before sale)
Applies, for example, to a partial sale of an associate where significant influence is kept.
NCI share on disposal of subsidiary (para 48B)
Exchange differences attributed to NCI are derecognised, not reclassified to profit or loss
The NCI amount is removed along with NCI.
Write-down (para 49)
Write-down or impairment is not a partial disposal; no reclassification
Applies to losses of the operation or impairment recognised by the investor.

Quick revision

  • Functional currency is the currency of the primary economic environment in which the entity operates.
  • A transaction is recorded at the spot rate on the date it first qualifies for recognition.
  • Monetary items are retranslated at the closing rate at each reporting date.
  • Non-monetary items carried at historical cost stay at the transaction-date rate.
  • For advance consideration, the transaction date is when the non-monetary asset or liability from the advance is initially recognised.
  • Exchange differences on monetary items normally go to profit or loss.
  • On translation to presentation currency, assets and liabilities use the closing rate; income and expenses use transaction-date rates.
  • Translation differences are not recognised in profit or loss; they go to OCI and a separate component of equity.
  • For a part-owned foreign operation, the share of accumulated differences belonging to non-controlling interests is allocated to NCI.
  • On disposal of a foreign operation, the cumulative difference is reclassified from equity to profit or loss.
  • Tax effects of exchange differences are dealt with under Ind AS 12.
  • For a hyperinflationary functional currency, all amounts are translated at the latest closing rate.

Common mistakes

  • Treating the presentation currency as the functional currency. Fix: Fix the functional currency from the primary economic environment. Presentation currency is only a choice about how statements are shown.
  • Classifying advances paid or received as monetary items. Fix: Advance consideration for goods or services creates a non-monetary asset or liability. Appendix B applies to such advances, so check it before applying the closing rate.
  • Choosing the currency of the country of incorporation or the currency of the parent's reporting by default. Fix: Decide from the cash-generating environment: sales prices and costs, as in para 9.
  • Giving para 10 and 11 indicators equal weight with para 9. Fix: Remember para 12: primary indicators first. The others are supporting evidence only.
  • Retranslating inventory or PPE at the closing rate Fix: If an item is non-monetary and at historical cost, keep the transaction-date rate. Only monetary items use the closing rate.
  • Treating an advance paid to a foreign supplier as a monetary item Fix: Advance consideration for goods or services creates a non-monetary asset. It stays at the rate on the payment date and is not retranslated.
  • Taking all exchange differences on a foreign subsidiary loan to OCI in the parent's separate statements. Fix: In separate or individual statements it goes to profit or loss. OCI treatment applies in consolidated statements.
  • Treating trade receivables from a foreign subsidiary as net investment. Fix: Paragraph 15 excludes trade receivables and trade payables. They are settled in the normal course, so use profit or loss.
  • Taking the translation difference to profit or loss. Fix: For translation to presentation currency, differences go to OCI (para 39(c)) and accumulate in equity until disposal. Only the intragroup monetary item difference in para 45 goes to profit or loss, unless it forms part of the net investment.
  • Translating all items at the closing rate for a normal (non-hyperinflationary) entity. Fix: Closing rate for all items is only for hyperinflationary functional currencies. Otherwise income and expenses use transaction-date rates.

Exam tips

  • In MCQs, the trap is usually the definition wording. Learn the paragraph 8 definitions almost word for word.
  • For case scenarios, write the functional currency first. Every later answer depends on it.
  • Always state both the classification (monetary or non-monetary) and the rate. Marks are given for each.
  • Do not mention MEIS-style historical items or other standards unless asked. Stay within Ind AS 21 terms.
  • If a question mentions a currency that cannot be exchanged, recall that the standard requires an estimated spot rate that reflects an orderly transaction between market participants.
  • In case-based MCQs, underline the clue words: 'sales prices', 'costs', 'extension', 'autonomy', 'remits', 'borrows locally'. They point straight to the answer.
  • In written answers, cite para 9 first, then para 11 for foreign operations, then para 12 for priority. This ordering earns marks.
  • For change questions, always write three points: allowed only on change in underlying conditions, prospective application, and no reclassification of earlier OCI differences until disposal.
