Entrepreneur and Functions of Enterprise Explained
Updated 10 October 2026 · Fact-checked
The entrepreneur is the fourth factor of production. The entrepreneur organises land, labour and capital, takes the decisions, bears the risk of uncertain loss, and introduces new ideas. The reward for this is profit, which is a residual and can be negative. In MCQs, link each function to its key word.
Understand Entrepreneur and Functions of Enterprise
Land, labour and capital do not combine by themselves. Someone has to decide what to produce, how much, with what inputs and for whom. That person is the entrepreneur. This is why economists treat enterprise as a separate factor of production.
The entrepreneur performs several functions. The first is initiating the business: spotting an opportunity and starting the unit. The second is organising: bringing the factors together in the right proportion and running the firm. The third is decision-making: choosing the product, technique, location and scale.
The fourth is risk bearing. Production starts before the product is sold, so the final price and demand are uncertain. This uncertainty cannot be predicted well enough to be insured, so the entrepreneur bears it. The fifth is innovation: new products, new methods, new markets or new sources of supply. This idea is linked with Schumpeter, who saw the innovator as the driver of economic growth.
The reward of the entrepreneur is profit. Rent, wages and interest are contractual payments to land, labour and capital. Profit is what is left after all of them are paid. So it is uncertain, and it can turn into a loss.
An entrepreneur is not always a manager. In a small shop, the owner does both. In a large company, shareholders bear the risk and hired managers run the business day to day. The manager works for a salary and carries out the decisions. The entrepreneur takes the risk and earns profit.
Key formulas to remember
- Reward of enterprise
- Profit = Total revenue − Total cost (including rent, wages and interest)
- Profit is a residual. It can be positive, zero or negative.
- Core functions of an entrepreneur
- Initiation + Organisation + Decision-making + Risk bearing + Innovation
- Learn the five in this order. Risk bearing and innovation are the most tested.
- Risk versus uncertainty
- Insurable risk can be shifted. Uncertainty cannot be insured and is borne by the entrepreneur.
- Profit is often called the reward for bearing uncertainty.
- Entrepreneur versus manager
- Entrepreneur: owner, risk bearer, paid in profit. Manager: employee, no risk, paid a salary.
- Use reward and risk as the quick tests.
How to solve Entrepreneur and Functions of Enterprise questions
Most questions on this topic ask you to match a function, a reward or a person to a key word. Use this method.
- 1Read the question and find the key word: risk, new method, combining factors, salary, profit.
- 2Decide whether the question is about a function, a reward or a comparison of roles.
- 3For a function, match it: uncertainty is risk bearing, new method or product is innovation, combining factors is organisation.
- 4For a reward, remember that profit goes to the entrepreneur, and rent, wages and interest go to the other three factors.
- 5For entrepreneur versus manager, check who bears the risk and how the person is paid.
- 6Eliminate options that describe a different factor, such as capital or labour.
- 7If two options still look right, pick the one that matches the economic meaning, not the everyday meaning of the word.
Quickest way: Key-word matching
When to use it: Use this for one-line MCQs on functions, rewards and roles.
- Risk or uncertainty: risk bearing, reward is profit.
- New product, method or market: innovation.
- Combining land, labour and capital: organisation.
- Fixed salary and no risk: manager.
- If an option says profit is fixed or guaranteed, reject it.
Common mistakes in Entrepreneur and Functions of Enterprise
Treating profit as a fixed payment like wages.
Students think every factor gets a regular payment.
Fix: Remember that profit is a residual after paying rent, wages and interest. It can be a loss.
Calling a salaried manager an entrepreneur.
Both run the business, so the roles look alike.
Fix: Ask who bears the risk. If the person only gets a salary, it is a manager.
Mixing up risk bearing and innovation.
Both involve something new and uncertain.
Fix: Innovation is introducing something new. Risk bearing is carrying the chance of loss from uncertainty.
Saying all risks can be passed to an insurer.
Students know that fire and theft can be insured.
Fix: Insurable risks can be shifted. The uncertainty of demand and price cannot be, so the entrepreneur bears it.
Listing enterprise as a type of capital.
Money invested in the business seems the same as enterprise.
Fix: Capital earns interest. Enterprise is a separate factor that earns profit.
Worked examples
Example 1
Meera starts a company making low-cost solar lanterns, a product not sold in her town earlier. She buys materials, hires workers and may lose money if the lanterns do not sell. Which functions of an entrepreneur does she perform? (a) Only organisation (b) Only risk bearing (c) Innovation, organisation and risk bearing (d) Only decision-making
Show the solution
- Making a new product in her town is innovation.
- Buying materials and hiring workers means combining the factors, which is organisation.
- The possible loss if the lanterns do not sell is risk bearing.
- So three functions are performed. Options (a), (b) and (d) each name only one.
Answer: (c) Innovation, organisation and risk bearing
Example 2
Which of the following best distinguishes an entrepreneur from a salaried manager? (a) The entrepreneur bears the uncertainty and earns profit, while the manager earns a salary (b) The manager bears the uncertainty and earns profit (c) Both earn profit (d) The entrepreneur earns rent
Show the solution
- Check the risk: the entrepreneur bears uncertainty, the manager does not.
- Check the reward: profit for the entrepreneur, salary for the manager.
- Option (b) reverses the roles. Option (c) is wrong because the manager earns a salary. Option (d) is wrong because rent goes to land.
- Only option (a) is correct.
Answer: (a) The entrepreneur bears the uncertainty and earns profit, while the manager earns a salary
Exam tips
- Learn the five functions in one line and match them to key words.
- Questions on reward usually test that profit is a residual and is uncertain.
- Entrepreneur versus manager is a favourite comparison. Use the risk and reward tests.
- Watch for options that say profit is fixed or guaranteed. They are almost always wrong.
- There is no negative marking, so attempt every question.

Entrepreneur and Functions of Enterprise: frequently asked questions
What are the main functions of an entrepreneur?
The main functions are initiating the business, organising the factors of production, taking decisions, bearing risk and uncertainty, and innovating. Profit is the reward for these functions.
What is the difference between an entrepreneur and a manager?
The entrepreneur starts the business, takes the risk and earns profit. The manager is a paid employee who carries out plans and earns a salary. In a small firm one person can play both roles.
Why is the entrepreneur called a factor of production?
Land, labour and capital need someone to combine them and take the decisions. The entrepreneur does this and bears the risk, so enterprise is counted as a separate factor.
What is the innovation function of an entrepreneur?
It means introducing something new, such as a new product, a better method of production or a new market. Schumpeter saw innovation as the main driver of economic growth.
