Loan Documentation and Charge Creation Formalities in Banks
Updated 11 October 2026 · Fact-checked
Loan documentation is the set of signed papers that record a bank's loan terms and its rights over security. You solve questions by naming the document, stating its purpose, then checking authority, stamping, execution and registration of the charge. Finish by applying the banker's precautions to the facts given.
Understand Documentation and Charge Creation Formalities
A bank lends public money. If the borrower defaults, the bank can recover only what its documents let it prove and enforce. Good documentation turns a promise into a legally enforceable right.
There are two layers. The first is the loan documents: the sanction letter, the loan or facility agreement, the promissory note or demand promissory note, the letter of continuity, and the guarantee. These record the amount, interest, repayment, covenants and default terms. The second is the security documents: the deed of hypothecation, pledge agreement, mortgage deed or deposit of title deeds memorandum, and the guarantor's deed. These create the bank's right over the asset.
For a company borrower, three more steps matter. The bank checks the Memorandum and Articles for borrowing powers, and the board resolution authorising the loan and security. It then makes sure the document is properly stamped under the applicable stamp law, because an insufficiently stamped document may not be admitted in evidence until the duty and penalty are paid. Finally, a charge on company property must be filed with the Registrar of Companies within the time the Companies Act allows. An unregistered charge is not effective against a liquidator or creditors of the company, though the debt itself remains payable.
Mortgages have their own formalities. A mortgage of immovable property is generally created by a registered instrument. The exception is an equitable mortgage. It is created by delivering the title deeds to the bank with intent to create security, in towns notified under Section 58(f) of the Transfer of Property Act. It needs no registered instrument. Any charge must also be registered with the Central Registry (CERSAI) under the SARFAESI framework.
The banker's precautions follow from this. Verify the borrower's capacity and authority, check title and search for existing charges, value the security, get documents executed correctly by all required signatories, pay stamp duty, register charges in time, and keep the originals safe.
The Contract Act also affects drafting. Under Section 28, a clause that absolutely restricts a party from enforcing rights through the ordinary courts, or limits the time for doing so, is void to that extent. The same applies to a clause that extinguishes rights or discharges liability on the expiry of a specified period so as to restrict enforcement.
The Exceptions save some clauses. Exception 1 saves a contract to refer future disputes to arbitration, with only the amount awarded recoverable. Exception 2 saves a written contract to refer to arbitration a question that has already arisen. Exception 3 lets a bank or financial institution stipulate, in a written guarantee or an agreement providing for a guarantee, that the guarantor is discharged on expiry of a specified period. That period must be not less than one year from the date of the occurring or non-occurring of the specified event.
Key rules to remember
- Documents chain
- Sanction → Loan agreement → Security documents → Guarantee → Stamping → Charge registration
- Use this order as your answer skeleton for any documentation question.
- Contract Act, Section 28 (restraint of legal proceedings)
- Agreement absolutely restricting legal enforcement, or limiting the time to enforce, or extinguishing rights or discharging liability on expiry of a specified period so as to restrict enforcement, is void to the extent
- Exception 1 saves an agreement to refer future disputes to arbitration, with only the awarded amount recoverable. Exception 2 saves a written agreement to refer a question that has already arisen.
- Section 28, Exception 3 (bank guarantees)
- Specified period for discharge of guarantor ≥ 1 year from the date of occurring or non-occurring of the specified event
- Applies only to a bank or financial institution, in a written contract. A shorter period is not saved by the exception, so Section 28 applies to that clause.
- Effect of non-registration of charge
- Unregistered charge on company assets → not effective against liquidator or creditors; debt remains payable
- Do not say the loan itself becomes void.
- Banker's precautions
- Authority + Title + Valuation + Stamping + Execution + Registration + Safe custody
- A seven-point checklist for precaution questions.
How to solve Documentation and Charge Creation Formalities questions
Use this method for any case-based question on loan documents, charges or precautions.
- 1Read the facts and note the borrower type (individual, company, firm), the facility and the security offered.
- 2Name the loan documents needed: sanction letter, loan agreement, promissory note, letter of continuity, guarantee.
- 3Name the security document that matches the asset: hypothecation, pledge, mortgage deed or title deed deposit.
- 4Check authority: borrowing powers, board resolution, signatories, and guarantor capacity.
- 5Check stamping and execution: correct duty, signatures, witnesses, dates, no blanks.
- 6Check registration: charge filing with the Registrar of Companies within the allowed time, CERSAI filing, and registration of mortgage instruments where required.
- 7Apply the banker's precautions and any Section 28 point on drafting clauses.
- 8Conclude clearly: state the consequence of the defect and the corrective step.
Quickest way: Seven-point precaution checklist
When to use it: When the question asks for precautions or a gap in documentation and time is short.
- Write the seven headings: authority, title, valuation, stamping, execution, registration, custody.
- Add one line of explanation and one fact-linked remark under each.
- Close with the consequence of the main defect in the facts.
Common mistakes in Documentation and Charge Creation Formalities
Saying an unregistered charge makes the loan void.
Students confuse the charge with the debt.
Fix: Say the debt is still payable, but the charge is not effective against the liquidator or creditors of the company.
Ignoring stamping.
It looks like a clerical step.
Fix: State that an insufficiently stamped document may not be admitted in evidence until duty and penalty are paid.
Skipping the board resolution and borrowing-power check for companies.
Students focus only on the security.
Fix: Always begin with authority: Memorandum, Articles and board resolution.
Treating all arbitration clauses as void under Section 28.
Students remember only the first part of the section.
Fix: Quote Exceptions 1 and 2, which save arbitration agreements.
Mixing loan documents with security documents.
Both are signed at the same time.
Fix: Separate them: loan documents record terms, security documents create rights over assets.
Worked examples
Example 1
Sunrise Textiles Pvt Ltd takes a term loan of ₹5,00,00,000 from a bank, secured by hypothecation of machinery. The bank obtained the loan agreement and hypothecation deed but did not file the charge with the Registrar of Companies. Advise the bank.
Show the solution
- Identify the documents: loan agreement records terms; hypothecation deed creates the charge on machinery.
- Identify the defect: the charge was not filed with the Registrar of Companies.
- State the rule: a charge on company property must be registered within the time allowed by the Companies Act.
- State the consequence: the charge is not effective against the liquidator or creditors of the company, though the debt remains payable.
- Recommend action: file the charge at once, using the condonation route if the period has lapsed, and file with CERSAI.
Answer: The bank's loan stays payable, but its security is weak against a liquidator and other creditors. It should register the charge immediately, seek condonation of delay if needed, and file with CERSAI.
Example 2
A bank's guarantee deed says the guarantor is discharged if no claim is made within six months of the borrower's default. Is the clause valid?
Show the solution
- Identify the rule: Section 28 makes an agreement void to the extent that it extinguishes rights or discharges liability on expiry of a specified period so as to restrict enforcement.
- Check Exception 3: a bank or financial institution may stipulate such a period in a written guarantee, if it is not less than one year from the date of the occurring or non-occurring of the specified event.
- Apply: the period here is six months, which is less than the one-year minimum.
- Conclude: the clause falls outside Exception 3, so Section 28 applies to it. Only the clause is affected, not the guarantee as a whole.
Answer: A six-month period is shorter than the one-year minimum, so Exception 3 does not save the clause. Under Section 28 the clause is void to the extent that it extinguishes the bank's rights or discharges the guarantor so as to restrict enforcement. The guarantee as a whole is not void. A period of at least one year from the specified event, in a written contract, would be saved by Exception 3.
Exam tips
- Structure answers as provision, analysis of the facts, conclusion, as the paper is case-based.
- Use the seven-point checklist for any precaution question and tie each point to the facts.
- Quote Section 28 and its exceptions accurately, especially Exception 3 and its one-year minimum.
- Mention the practical drafting points: no blanks, correct dates, all signatories and witnesses.
- Always state the effect of each defect, not just the defect.

Documentation and Charge Creation Formalities: frequently asked questions
Which documents does a bank take for a secured loan?
Typically a sanction letter, loan agreement, promissory note, letter of continuity, security documents such as a hypothecation or mortgage deed, and a guarantee if required. For companies it also takes the board resolution and charge-filing forms.
Must a bank register its charge with the Registrar of Companies?
Yes, when the borrower is a company and the charge is on its property. The charge must be filed within the time the Companies Act allows, or it is not effective against the liquidator or creditors.
Is an arbitration clause in a loan agreement void under Section 28?
Not if it falls within the Exceptions. Exception 1 saves a contract to refer future disputes to arbitration, with only the awarded amount recoverable. Exception 2 saves a written contract to refer to arbitration a question that has already arisen.
What happens if a loan document is not properly stamped?
It may not be admitted in evidence until the proper duty and penalty are paid. The bank should therefore stamp documents correctly at execution.
