Effects of Bankruptcy Order and Administration of the Bankrupt's Estate

Updated 11 October 2026 · Fact-checked

Once a bankruptcy order is passed under section 126, the bankrupt's estate vests in the bankruptcy trustee and is divided among creditors. Creditors cannot proceed against the property or sue without leave, but secured creditors may still enforce their security. The trustee lists creditors, realises the estate, pays dividends and reports to the committee of creditors.

Understand Effects of Bankruptcy and Estate Administration

A bankruptcy order under Part III of the IBC is the point where an individual's or firm's affairs move from negotiation to collective distribution. Everything the bankrupt owns, the estate, is gathered in one place and shared among creditors under the Code's rules.

Section 128 lists the effects of the order. The estate vests in the bankruptcy trustee, and the estate is divided among creditors. A creditor owed a bankruptcy debt cannot start any action against the bankrupt's property for that debt. Nor can the creditor begin a suit or other legal proceeding, unless the Adjudicating Authority gives leave and sets terms.

Secured creditors are treated differently. Subject to section 123, the order does not affect their right to realise or deal with their security as before. But there is a time condition: if a secured creditor takes no action to realise the security within thirty days from the bankruptcy commencement date, no interest is allowed on the debt after that date. Where the order is against a firm, it operates as an order against each individual who is a partner on the date of the order. The Central Government may, with a financial sector regulator, notify transactions to which the section 128(1) effects do not apply.

The trustee administers the estate under Chapter V (section 136). Vesting is automatic from the date of the trustee's appointment and needs no conveyance, assignment or transfer (section 154). The trustee prepares the creditor list within fourteen days from the bankruptcy commencement date (section 132), may sell estate property, give receipts, prove debts due to the bankrupt, redeem pledged or hypothecated property and transfer securities (section 152). Fees are charged in proportion to the value of the estate and paid out of the distribution as provided in section 178 (section 144).

Distribution happens in stages. The trustee may pay an interim dividend when funds allow (section 174), keeping provision for distant creditors, undetermined claims, disputed proofs and administration expenses. After realising the estate, the trustee gives notice of a final dividend or of no further dividend (section 176). Any surplus after paying everyone in full with interest goes to the bankrupt. On completion, the trustee reports to the committee of creditors (section 137). Section 178 sets the priority of payments and you should state it from your study material.

Common mistakes in Effects of Bankruptcy and Estate Administration

  • Saying secured creditors are also barred from enforcing security.

The bar on creditors in section 128(1) is remembered without the exception.

Fix: Always add section 128(2): they may realise security as before, subject to section 123.

  • Forgetting the 30-day condition.

Students treat the secured creditor's right as unlimited.

Fix: State that interest stops after the commencement date if no action to realise security is taken within thirty days.

  • Saying creditors can never sue the bankrupt.

    The word leave is skipped.

Fix: Say no suit or proceeding except with the Adjudicating Authority's leave and on its terms.

  • Thinking a transfer deed is needed to vest the estate.

    Ordinary property law is applied.

Fix: Cite section 154: vesting takes effect without conveyance, assignment or transfer.

  • Treating a firm's order as affecting only the firm.

Firm and partners are seen as separate.

Fix: Apply section 128(3): it operates against each partner on the date of the order.

  • Giving the bankrupt's 7-day notice duty as continuing after discharge.

All duties are assumed to survive discharge.

Fix: Section 150(3): duties continue except the notice duty under clause (c).

Worked examples

Example 1

A bankruptcy order is passed against Rakesh, an individual. Unsecured creditor Meera files a suit to recover her debt, and secured creditor Bank X, with a mortgage on his flat, takes no step for 45 days from the commencement date. Advise.

Show the solution
  1. Under section 128(1), the estate vests in the trustee and is divided among creditors.
  2. Meera is a creditor with a bankruptcy debt. She cannot initiate action against the property or begin a suit without leave of the Adjudicating Authority.
  3. Her suit is not maintainable unless leave is obtained on terms set by the authority.
  4. Bank X may realise its security as before, subject to section 123.
  5. It took no action within thirty days of the commencement date, so under the proviso to section 128(2) it gets no interest after that date.

Answer: Meera's suit needs the Adjudicating Authority's leave. Bank X keeps its right over the security but loses interest after the commencement date.

Example 2

After a bankruptcy order against Sunrise Traders, a partnership with partners Anil and Bina, explain how the trustee should proceed to the end of administration.

Show the solution
  1. Under section 128(3), the order operates as an order against Anil and Bina, who are partners on the date of the order.
  2. The estate vests in the trustee from the date of appointment, without any conveyance (section 154).
  3. Within fourteen days of the commencement date, the trustee prepares the creditor list from the application, statement of affairs and claims (section 132).
  4. The trustee realises the estate using section 152 powers and may pay an interim dividend, providing for disputed claims, undetermined claims and expenses (section 174).
  5. Then the trustee gives notice of a final dividend or of no further dividend, with a final date for claims (section 176).
  6. After that date, expenses are paid and the final dividend is distributed to creditors who proved their debts.
  7. The trustee convenes the committee of creditors, gives the report, and the committee approves it within seven days (section 137). Any surplus goes to the bankrupt.

Answer: The order binds both partners. The trustee lists creditors in 14 days, realises the estate, pays interim and final dividends, and reports to the committee of creditors.
