Clearing and Settlement Process in Equity Derivatives

Updated 11 October 2026 · Fact-checked

Clearing is the post-trade process of confirming trades, working out each member's obligations and guaranteeing performance. Settlement is the final discharge of those obligations, in cash or securities. In Indian F&O, the exchange matches trades, the clearing corporation becomes counterparty and computes obligations, and clearing members settle through clearing banks.

Understand Clearing and Settlement Process Overview

Start with a simple picture. A trade on the exchange is only a promise. Money and securities do not change hands at that moment. Clearing and settlement turn the promise into a completed transaction.

Trade execution happens on the exchange trading system, where buy and sell orders are matched. The exchange provides the platform. It does not take on the risk of the trade.

Clearing is what happens after the trade. Trade details go to the clearing corporation. It validates them and works out what each clearing member must pay or deliver. It also collects margins and, through novation, becomes the buyer to every seller and the seller to every buyer. This guarantee protects participants from the default of the other side.

Settlement is the last step. Obligations are discharged: in equity derivatives, funds move for mark-to-market and for cash-settled contracts, and shares are delivered where a contract is physically settled. Funds move through the clearing banks that clearing members use.

Members play different roles. A trading member only trades. A clearing member also clears and settles, for itself and for the trading members and clients who clear through it. Clients deal with the trading member, who deals with the clearing member, who deals with the clearing corporation.

Remember the order: execution, then clearing, then settlement. The exam often tests which entity does which job and which stage comes first.

Key formulas to remember

Process sequence
Trade execution → Clearing → Settlement
Clearing always comes before settlement. Settlement is the final discharge of obligations.
Clearing vs settlement
Clearing = determine and guarantee obligations; Settlement = discharge obligations
Clearing is about calculation, margins and guarantee. Settlement is about actual movement of funds or securities.
Chain of dealing
Client → Trading member → Clearing member → Clearing corporation
The client has no direct dealing with the clearing corporation.
Role split
Exchange = trading platform; Clearing corporation = counterparty, risk management and settlement; Clearing member = settles obligations
The clearing corporation, not the exchange, guarantees the trade after novation.

How to solve Clearing and Settlement Process Overview questions

Use this method for any question on the clearing and settlement process.

  1. 1Read the question and mark what it asks: a stage, an entity, or a definition.
  2. 2Place the activity on the timeline: execution, clearing or settlement.
  3. 3If it is about calculating obligations, margins or guarantee, it is clearing. If it is about funds or securities actually moving, it is settlement.
  4. 4Identify the entity: exchange for matching, clearing corporation for guarantee and obligations, clearing member for settling with the corporation.
  5. 5Check the chain: a client reaches the clearing corporation only through a trading member and a clearing member.
  6. 6Eliminate options that swap the roles of the exchange and the clearing corporation or reverse the order of stages.
  7. 7Choose the option that fits both the stage and the entity.

Quickest way: Stage and entity match

When to use it: Use it when you have under a minute and the question asks who does what or what comes first.

  1. Ask: is this matching, guaranteeing or paying?
  2. Matching means the exchange. Guaranteeing and computing obligations mean the clearing corporation. Paying or delivering means settlement through clearing members and banks.
  3. Pick the option that agrees, and discard any that put settlement before clearing.

Common mistakes in Clearing and Settlement Process Overview

  • Treating clearing and settlement as the same thing.

Both are post-trade and the words are often used together.

Fix: Link clearing with calculating obligations and guaranteeing them, and settlement with the actual discharge in cash or securities.

  • Saying the exchange guarantees the trade.

The exchange is the most visible institution.

Fix: The clearing corporation guarantees performance by becoming the counterparty to both sides.

  • Believing a client deals directly with the clearing corporation.

    Students ignore the member layers.

Fix: Remember the chain: client, trading member, clearing member, clearing corporation.

  • Reversing the order of the stages.

Settlement sounds like the main event, so it feels first.

Fix: Use the order: execution, clearing, settlement.

  • Assuming every member can settle trades.

All members trade on the exchange, so they look alike.

Fix: Only clearing members clear and settle with the clearing corporation. A trading member needs a clearing member for this.

Worked examples

Example 1

Which of the following best describes clearing in the equity derivatives market? (A) Matching buy and sell orders on the trading screen (B) Determining members' obligations from trades and guaranteeing their performance (C) Final transfer of funds into the investor's bank account (D) Issuing contract notes to clients

Show the solution
  1. Matching buy and sell orders is trade execution done by the exchange, so A is out.
  2. Final movement of funds is settlement, so C is out.
  3. Contract notes are issued by the trading member to the client, so D is out.
  4. Computing obligations and guaranteeing performance is the clearing function.

Answer: B

Example 2

A client buys Nifty futures through a trading member who is not a clearing member. Which sequence describes the route of the trade after execution? (A) Client, exchange, trading member, clearing corporation (B) Trading member, client, clearing member, exchange (C) Trading member, clearing member, clearing corporation, with settlement through the clearing member (D) Clearing corporation, trading member, client, clearing member

Show the solution
  1. The client places the order with the trading member, who executes it on the exchange.
  2. The trading member is not a clearing member, so it must route the trade through a clearing member.
  3. The clearing member's obligations are determined by the clearing corporation, which acts as counterparty.
  4. Settlement of funds happens between the clearing corporation and the clearing member, through the clearing banks.
  5. Option C matches this chain. The other options place the exchange or clients in the wrong positions.

Answer: C

Exam tips

  • Expect definition questions that ask you to separate clearing from settlement. Learn one clear line for each.
  • Watch for options that give the exchange the clearing corporation's guarantee role.
  • Know that only clearing members deal with the clearing corporation. Trading members need one to clear.
  • In NISM Series VIII a wrong answer costs 25% of the marks of the question, so eliminate options by stage and entity before guessing.
