FRM Part II · FRM Exam Part II · Integrated Risk Management

A risk manager wants to aggregate market, credit and operational losses using a copula rather than a single correlation matrix. Which is the main advantage of the copula approach?

The key advantage of a copula is that it separates each risk's marginal loss distribution from the dependence structure, so skewed, fat-tailed marginals can be combined and tail dependence modelled. It still needs marginals and often shows less diversification than a normal-correlation approach.

  1. AIt separates the marginal loss distributions from the dependence structure, allowing tail dependence to be modelledCorrect
  2. BIt guarantees that total capital equals the sum of stand-alone capital
  3. CIt removes the need to estimate marginal distributions for each risk type
  4. DIt ensures that diversification benefits are always larger than under variance-covariance

Explanation

A copula links arbitrary marginal distributions through a chosen dependence structure, so non-normal marginals and tail dependence (for example a t-copula) can be captured. It does not remove the need for marginals, nor does it guarantee greater diversification; tail dependence typically reduces it.
