AS 18: Related Party Relationships and Deemed Related Parties

AS 18 covers parties related through control or significant influence: holding, subsidiary and fellow subsidiaries, associates, joint ventures, key management personnel, individuals with voting power, and their relatives. Providers of finance, trade unions, utilities, government departments and a single customer or supplier are not related parties merely because of normal dealings.
Understand Related Party Relationships and Deemed Related Parties
AS 18 asks one question: can one party control the other, or significantly influence its financial and operating decisions? If yes, the two are related, and dealings between them may not be at arm's length. That is why users of accounts need disclosure.
The standard lists the categories of related party relationships it covers. These are:
- enterprises that directly or indirectly control, or are controlled by, or are under common control with the reporting enterprise (so holding, subsidiary and fellow subsidiary companies);
- associates and joint ventures of the reporting enterprise, and the investing party or venturer in respect of which the reporting enterprise is an associate or a joint venture;
- individuals owning directly or indirectly an interest in the voting power that gives them control or significant influence, and relatives of such individuals;
- key management personnel and their relatives;
- enterprises over which any of these persons can exercise significant influence or control.
Key management personnel are persons who have authority and responsibility for planning, directing and controlling the activities of the reporting enterprise. A managing director is a common example.
The standard also says what is not necessarily a related party relationship. Two companies are not related just because they have a common director. The test is whether the director can control or significantly influence both. The same applies to a director who is only one member of the board with no real influence.
The standard further says that these are not related parties merely by virtue of their normal dealings: providers of finance, trade unions, public utilities, and government departments and government agencies (this applies to government's role as a regulator and does not cover a government controlled enterprise). It adds that a single customer, supplier, franchiser, distributor or general agent, with whom the enterprise transacts a significant volume of business, is not a related party merely because of the resulting economic dependence.
A useful rule: dependence is not control. A bank that lends heavily to you, or a customer who buys most of your output, depends on you or you on them. That alone does not make them related. Always look for control or significant influence, or for a link through key management personnel or relatives.
Key rules to remember

- Apply this to every pair of parties before deciding anything else.
- Control
- Control = (a) ownership, directly or indirectly, of more than one-half of the voting power of an enterprise, OR (b) control, directly or indirectly, of the composition of the board of directors in the case of a company (or of the corresponding governing body in any other enterprise), OR (c) a substantial interest in voting power and the power to direct, by statute or agreement, the financial and/or operating policies of the enterprise
- AS 18 has its own definition of control, and this is it. Voting power held indirectly, for example through another enterprise, also counts. A substantial interest means ownership, directly or indirectly, of 20% or more of the voting power.
- Significant influence
- Significant influence = participation in the financial and/or operating policy decisions, but not control of them
- Typically through shareholding, board representation or agreements. It is less than control.
- Categories covered
- Holding + Subsidiary + Fellow subsidiary + Associates and joint ventures of the reporting enterprise, and the investing party or venturer in respect of which the reporting enterprise is an associate or a joint venture + Individuals with control/influence and their relatives + Key management personnel and their relatives + Enterprises over which key management personnel, their relatives or individuals with voting power can exercise significant influence or control, including those in which they hold a substantial interest in voting power
- Use this as a checklist when a question lists several parties. Key management personnel are persons with authority and responsibility for planning, directing and controlling the activities of the reporting enterprise.
- Deemed NOT related (by normal dealings alone)
- Providers of finance, trade unions, public utilities, government departments and agencies, single customer / supplier / franchiser / distributor / general agent
- The exclusion holds only if there is no control or significant influence beyond the normal dealings.
- Relative
- Relative = spouse, son, daughter, brother, sister, father and mother who may be expected to influence, or be influenced by, that individual
- Relationship alone is not enough. The test is expected influence in dealings with the enterprise.
How to solve Related Party Relationships and Deemed Related Parties questions
Use this method for any question that asks whether parties are related, or which parties to include in disclosure.
- 1List each party named in the question and note its link to the reporting enterprise.
- 2Ask first whether there is control or significant influence, direct or indirect, in either direction or through a common controller.
- 3Check the category: holding, subsidiary, fellow subsidiary, associate, joint venture, individual with voting power, key management personnel, relative, or enterprise controlled by them.
- 4Check the exclusions: financier, trade union, utility, government department or single customer or supplier. Ask if the link goes beyond normal dealings.
- 5Treat a common director as a flag only. Related only if the director can control or significantly influence both enterprises.
- 6For individuals, confirm whether they are key management personnel or a relative who may influence or be influenced.
- 7State the conclusion for each party with a one-line reason, using the words 'control' or 'significant influence'.
- 8If the question asks for disclosure, note that relationships where control exists must be disclosed irrespective of whether there were any transactions. For other related parties, disclosure of transactions is required where there were transactions during the period.
Quickest way: Control-or-influence filter
When to use it: For MCQs and short written parts where several parties are listed and you must pick related or not related.
- Cross out any party whose only link is lending, union relationship, utility supply, government regulation, or heavy business dependence.
- Mark holding, subsidiary, fellow subsidiary, associate, joint venture and key management personnel as related.
- For a common director or a relative, look for words showing real influence. If absent, do not treat as related.
- In descriptive answers, write: Provision (AS 18 category or exclusion), Facts (link in the question), Conclusion (related or not).
- There is no negative marking in MCQs, so always attempt every option after eliminating the exclusions.
Common mistakes in Related Party Relationships and Deemed Related Parties
Treating two companies with a common director as related parties automatically.
The overlap of a person looks like a link between the two companies.
Fix: Check whether the director can control or significantly influence both. Without that, the common directorship alone does not make them related.
Treating a bank or financial institution lending to the company as a related party.
A large loan feels like influence.
Fix: Providers of finance are not related merely because of normal dealings. Look for nominee directors with real influence or other control rights before treating them as related.
Calling a major customer or sole supplier a related party.
Economic dependence is confused with control.
Fix: A single customer, supplier, franchiser, distributor or general agent is not related merely because of dependence.
Leaving out fellow subsidiaries.
Students think only of the holding-subsidiary pair.
Fix: Enterprises under common control are covered. Two subsidiaries of the same parent are related to each other.
Treating every relative of a director as related.
The word relative suggests automatic inclusion.
Fix: Relatives are those who may be expected to influence, or be influenced by, the individual in dealings with the enterprise. Apply that test.
Treating government departments and government-controlled enterprises alike.
Both are called government.
Fix: The exclusion for government departments and agencies does not extend to a government-controlled enterprise. Do not apply it to such an enterprise. Note also that AS 18 does not require disclosure of related party relationships between state-controlled enterprises, nor of transactions between them. Disclosure is still required for other related parties of a state-controlled enterprise.
Worked examples
Example 1
X Ltd has the following parties: (a) Y Ltd, its holding company; (b) Z Ltd, another subsidiary of Y Ltd; (c) Axis Bank, which has given X Ltd a large term loan; (d) the managing director of X Ltd; (e) P Ltd, which buys 70% of X Ltd's output. State which are related parties as per AS 18.

- Z Ltd is under common control with X Ltd through Y Ltd. It is a fellow subsidiary. Related.
- Axis Bank is a provider of finance. A loan is a normal dealing and no control or influence beyond it is stated. Not related.
- The managing director is key management personnel. Related.
- P Ltd is a single customer. Dependence on it does not make it related, and no control or influence is stated. Not related.
Answer: Y Ltd, Z Ltd and the managing director are related parties of X Ltd. Axis Bank and P Ltd are not, as normal dealings and economic dependence alone do not create a related party relationship.
Example 2
Mr A is a director of both Alpha Ltd and Beta Ltd. He holds 1% shares in each and has no special powers in either. The two companies trade with each other. A government department also buys goods from Alpha Ltd. Are Alpha Ltd and Beta Ltd related parties, and is the department a related party of Alpha Ltd?

- Facts: Mr A holds 1% in each and has no special powers. He is one director and cannot control or significantly influence the financial or operating policies of either company.
- Conclusion for the companies: Alpha Ltd and Beta Ltd are not related parties on this basis. They are not under common control either, as no party controls both.
- Provision for the department: Government departments and agencies are not related parties merely by virtue of normal dealings with the enterprise.
- Facts: The department only buys goods from Alpha Ltd, and no control or influence is stated.
- Conclusion for the department: Not related.
Answer: Alpha Ltd and Beta Ltd are not related parties, and the government department is not a related party of Alpha Ltd.
Exam tips
- In descriptive answers, name the category or exclusion, apply the facts, then conclude. This pattern earns the step marks.
- In MCQs, look for trigger words: holding, subsidiary, fellow subsidiary, associate, key management personnel. These usually mean related.
- Watch for words like 'only', 'merely' and 'normal dealings'. They point to an excluded party.
- A common director question usually depends on whether the director has control or significant influence. Read the facts for it.
- Learn the exclusion list as one line: finance, union, utility, government, single customer or supplier.
